Historical Trends Show Stocks Often Drop Following a Fed Rate Hike, but Rebound by 6.8% in a Year. Here’s My Strategy.

Capitalizing on Market Weakness: My Investment Strategy Amid Fed Rate Hikes

Last month, the Federal Reserve raised interest rates for the first time since 2023, aiming to control inflation. This often leads to short-term declines in the S&P 500 Index, which has historically dipped upon rate hikes but usually recovers within a year. Hence, I plan to seize any near-term weakness to add to stocks likely to rebound.

The Historical Pattern

Data from RBC Capital Markets and LPL Financial reveals that the S&P 500 has fallen in five of the last six Fed rate hike cycles, with declines ranging from 1.6% to 15.5% shortly after the initial hike—typically recovering within 12 months. The exception was 1997, where minimal rate increases did not negatively affect the market. In the latest cycle (2022-2023), stocks dropped significantly, but experts do not expect a repeat occurrence this time, as implied rate hikes may only total around 100 basis points.

My Fed Hike Cycle Playbook

As we enter this cycle, I anticipate some cooling in the S&P 500 due to current market overvaluation. I’m strategically building cash in my portfolio by selling low-conviction assets, allowing my dividend income to accumulate. I’m also creating a watchlist of stocks to purchase if market declines occur.

Top Stock Picks

  1. Berkshire Hathaway (BRK.B)
Berkshire is well-positioned to leverage any market drops, boasting over $365 billion in cash—roughly a third of its market cap—which allows for share buybacks and stock acquisitions at favorable valuations.

  2. Coca-Cola (KO)
Trading at 26 times earnings, Coca-Cola remains a strong brand. I plan to increase my holdings if its stock drops, especially if its dividend yield approaches 3%, having historically delivered consistent growth.

Conclusion

As the market fluctuates during this Fed rate hike cycle, I’m preparing by building cash reserves and a watchlist for potential buying opportunities. While market conditions are unpredictable, being proactive can help navigate possible declines effectively.
