The Realized Information Ratio and the Cross-Section of Expected Stock Returns

This research analyzes the predictability of asset returns using the information ratio and its variant, the Sharpe ratio. Findings reveal that the realized Sharpe ratio (rsr) serves as a negative predictor for the cross-section of stock returns. This predictability does not stem from the components of the rsr—such as past returns and volatility—or from variables related to size, book-to-market, momentum, and various market microstructure aspects. A factor portfolio constructed on the short-term rsr yields alphas ranging from 0.67% to 0.89% per month against ten leading factor models, with statistically significant results. The conclusions indicate that the return-to-risk ratio is a robust predictor of cross-sectional stock returns, outperforming both risk and return metrics. Notably, we present evidence that the rsr acts as a proxy for sentiment at the stock level. Similar findings emerged using various information ratios and formation periods of up to a year while controlling for momentum. The average monthly Carhart alpha from 60 factors derived from five information ratios over diverse formation periods is 0.63%, maintaining a high average t-stat value of 4.5. These results suggest a fundamentally distinct predictive capacity of the information ratio, particularly rsr, compared to its individual components.
